What California operators need to know specifically
California conforms with federal Section 125 treatment for state income tax purposes. The pre-tax salary reduction reduces both federal Box 1 wages and California state taxable wages identically — no California-specific add-back, no Schedule CA adjustment, no Form 540 modification. This conformity has been stable since the original federal § 125 enactment and has not been disturbed by any Franchise Tax Board guidance or California Tax Code amendment.
Where California diverges from the federal treatment is in three specific state-level taxes: State Disability Insurance (SDI), Paid Family Leave (PFL), and (until 2024) certain payroll-tax-equivalent assessments. SDI and PFL are computed on California taxable wages, which conform with federal Section 125 treatment — meaning Section 125 reduces the SDI and PFL base in addition to the federal FICA base. This is an additional California-only savings layer not available in conformity-only states.
California Workers' Comp follows the federal definition of remuneration for the WC base computation.
